two issues with .htaccess

I have a new client and a new host with a homegrown control panel. Recently upgraded the blog to 2.5. I got the bright idea to protect wp-admin at the server level by password-protecting that directory. Worked great, except that EVERYONE was challanged for the password, editors, subscribers etc. it wasn’t a popular fix. Before I went to the admin panel to remove it, I noticed that my host didn’t have .htaccess in that directory, or anywhere else that I could find.
So question, does WordPress handle all password functions in wp-admin, so this is normal, or is the host doing something weird?
My other issue, not sure it is really related, when I try to activate permalinks, everything gets a Permalink, including my footer image, which dissappears of course. I can put it in the background for that container and get around it I think, but again, is this normal for WordPress?
I’m thinking of trying the Ask Apache plugin to treat my first issue, but I’m not sure that it would work either under the circumstances.
