.htaccess problem on Windows IIS (WordPress 1.5)

I have an installation of WordPress 1.5 at domain.com/agency/blog. So with the default options, blogs appear as domain.com/agency/blog/?p=1
The blog is not public yet so I have made agency/ and all sub directories writeable temporarily. I have put a blank .htaccess file at blog/.htaccess. The manage->files function has no problems making changes to this file.
When I try to change the permalink structure using options->permalinks, the page refreshes and a dialog says “permalink structure updated”. But nothing else happens – no modification of the .htaccess file, no creation of a .htaccess file if I don’t put one there by FTP. The only thing that happens is that all links take the desired permalink form, but don’t work because the .htaccess file has not been modified.
Has anyone else had this problem? Has anyone else got permalinks to work on IIS?
