Is it possible to use the Recent Posts Widget to create new menu items on the sidebar for each different post category? For example I might use the Posts Widget to list only Category A items on the sidebar and then use another one to create a menu item with only Category B posts under it.

It is possible with a bit of modification to the source code! Alternatively use a plugin like this http://wordpress.org/extend/plugins/enhanced-recent-posts/
I did download the plugin. When I fill in the category excluded, it does not do that. Am I just supposed to fill in the Category Name that I want excluded? This thing should be able to do what I want it to do which is to break up the post categories on the menu items. Just that it is not working the way it is supposed to. I am using 2.8.4 and it is compatible to 2.8.3 only. Could that be the problem?

No that isn’t the problem, 2.8.4 only updated a very tiny piece of the login process because of a security vulnerability.

Maybe WordPress should update their Post Widget too to be more flexible.
