Download another zip, from wordpress.org, and see if you can upload that? It may be the zip itself and not WP.
I would like to be able to use the internal upload feature but I cant figure it out.

You gotta test things out.
It’s not the theme. It does it on 2012, 2011, 2010 themes. it does it on woo themes. It may be a permission problem.

Okay, what are the permissions on /uploads/ and /upgrades/ folders?
Can you zip-upload plugins?
Can you install them via the normal interface that searches the .org repos?
It is a permission problem with the apache server. My php guy is going to fix it.
I can’t upload plugins. I don’t know what an org repo is.
