The issue you mentioned can be connected with different factors:
1. It can be connected with memory limit from your server
2. Please check if the extension php_gd2 is enabled in php.ini file.
3. It can also with the file you are trying to upload. Please try another file.
4. Please also check that you have set a proper upload folder in Photo Gallery options.

I am having exactly the same issue, and was not able to solve it yet.
I tried the points mentioned above, none of the solved the problem.
Btw, i cant set any upload foider, when i save the modifications in the setting page, the fields remains empty.(Images directory)
I thing the default folder is /wp-content/uploads/photo-gallery
Could you please help me out? This plugin would be nice to use. 🙂

i have not found any entries like:
php_gd2
gd
GD Support => enabled
GD Version => 2.0
gd.jpeg_ignore_warning => 0 => 0
So this means this is not the problem…
