The core avatar functionality is provided by Gravatar. If you sign up with Gravatar using the email in your profile on your blog, you can upload whatever avatar you want.
If the idea of having your avatar hosted remotely doesn’t appeal to you, try this plugin:

Also, to make it easy for yourself to start: sign up for Gravatar and make your first avatar G-rated.
I believe the WordPress (or buddypress) default theme wasn’t showing PG rated avatars, leading me to think it wasn’t working.
Of course, only assign your Gravatar a G-rating if it’s appropriate to do so. If you inappropriately rate your Gravatar, you will be banned from the service.
The maximum rating of Gravatars show, as mentioned above, can be adjusted at Settings/Discussion in your admin panel.
