The theme itself doesn’t modify images at all.
Are you using any CDN or optimization plugins? What is the URL of the site?

im using WP-Optimize Plugin for caching. But did not enable the image optimization features of it.
site url is https://theindustryofcool.com
All of these images are sourcing the thumbnail file, hence the low quality. The first two are https://theindustryofcool.com/wp-content/uploads/2017/01/1701_gen-150×150.jpg and https://theindustryofcool.com/wp-content/uploads/2017/01/jewellery-restoration-150×150.jpeg
Try removing the featured image from the post and adding it again, make sure you choose a decently large image. For this theme, we recommend an image that’s at least 610px wide: https://wordpress.org/support/article/twenty-twenty-one/

all posts used to have more than 610px wide images set as featured when using previous theme.

is there no easy fix than going into all 500+ posts on the site and adding featured images again?
i have seen this issue on multiple sites while trying to moving them to TwentytwentyOne theme.
all posts used to have more than 610px wide images set as featured when using previous theme.
Yes, but that’s not the image being used now.

Maybe, but the first step is to see if re-setting the featured image does anything.

I have never had this issue with any sites moved to Twenty Twenty-One, and my personal site has been using it since the theme was released.

if we try to re-set the same image (already in media library), nothing happens. it shows the same 150x150px image.
but if we upload a brand new and different image, it works.
Are you sure that the image you’re selecting is the full quality version?
Is there perhaps more than one copy of the desired image in the library?
Have you at any point used a plugin to modify how the media library operates?

Yes, i copied the image URL and opened in new tab to verify

i guess no. but maybe old theme created multiple sizes after image got uploaded
