Permalink Issues. Please Help

Hi guys, I just recently setup my wordpress website, and I’m in desperate need in getting this permalink working correctly.. All the links work on the menu’s if I use the default link layout (uses ?P5) something like that, instead of the post name or page name for the link structure. Now I have my whole wordpress folder chmod 777 until I figure all this out. I have the wordpress structured the way you guys recommended (put wordpress in it’s on folder after the root folder).
I am using apache2 for Ubuntu Server. My doc root is /var/www/html and the path to my wordpress is /var/www/html/wordpress.
I have an .htaccess file in the root server folder along with the index.php (as recommended by you guys. There is still an index.php also in the wordpress directory).
When I go to change the permalink to something other than the default, it will give me an error saying that the page can not be found on the server.
Now I don’t get any error messages when I change the permalink type (Doesn’t say anything about .htaccess files), and it says it updated the structure successfully at the top. I then check the .htaccess int he root server folder, and it did update it with a line starting with #wordpress start (something like that).
I’m not sure what more needs to be done. This seems kind of crazy for such a simple thing that is supposed to be integrated into wordpress. Any help would be appreciated. My website is
