    I am being asked to update my WordPress version to 3.5

    However, if I update am I going to lose my files and data on my website?

    It displays this message:

    Important: before updating, please back up your database and files. For help with updates, visit the Updating WordPress Codex page.

    Is there a certain step I have to take before updating to 3.5 to ensure my website will still work and all the files will still be in place?

    You should have a copy of all your files and your database (two separate things) so that if something goes wrong, you can revert to your older version.

    I'd recommend WP Migrate DB to backup your database, when it asks you what to replace the paths with, just copy the initial entry, since you aren't migrating your site but rather just making a backup. Alternatively, you can use the export functionality in phpmyadmin.

    For backing up your files, I like Back WP Up, as you can just copy everything to a dropbox account which is super cheap.

    Thank you – my provider says that they keep backups anyway – does this sound right?

    Yes they probably do, but it's always good to have your own. And they might charge you a prohibitive amount to restore.
