"post name" permalinks not working in subdirectory install (3 posts)

Today I installed a 2nd version of wp in a subdirectory of a main directory that already has wp installed. both are running 3.4.1
The issue is with the new install (subdirectory)
When "post name" permalinks are set i am redirected to "wp-signup.php" of the first installation of wp (main directory) when I try to navigate, preview, or "view" a page (other than home).
If I set the permalinks to "default" there is no issue.
Everything else in wp seems to be working fine.

Thank you in advance for your help.

update: I just noticed that that when I try to "preview changes" when permalinks are set to default I receive a 500 (Internal Server) Error

Whatever this is, its specific to your install. I have a number of sub-dir & sub-domain installs running quite happily under a domain root install.
