    Same issue, “Display using a custom template file” check box is disabled. When enabling manually in options.php, template list is empty.
    Tried moving template file to theme root directory and YARPP root directory. No change.
    Running standard WordPress 3.4 and YARPP 3.5.1. No changes made to plugin or WP core. No plugins form “Incompatible” list.

    Fixed it by moving one of the YARPP template file to my theme directory

    DId you check your file permissions ?

    The plugin looks for the presence of a yarpp-template file (there are 6 sample templates provided with the plugin), find it at this location:
    “wp-content\plugins\yet-another-related-posts-plugin\yarpp-templates”.

    You need to copy atleast one template file in root folder of your current/active theme (and yes you can copy multiple templates and they all will appear in the template-file dropdown in the plugin options in the Settings). Copy template file(s) and refresh the YARPP options page and the template-file dropdown should now get enabled.

    You can further extend or customize these templates from the “Appearance > Editor” menu. All the YARPP template files (that you copied into your current theme folder will appear in the Templates list on the “Edit Themes” page.

    Let me know if you still face issues. I am just migrating my blog from WP.com to WP.org (dreamhost) and encountered a similar issue with this plugin :).

    Hope this is helpful.

    Copied template file in: active theme root folder, “themes” folder, WP root folder, YARPP plugins root folder, tried even creating “yarpp-templates” folder in active template root. In every case gave execute permission to file and containing folder.
    Copied YARPP theme files show up in “Appearance > Editor” menu, but “Display using a custom template file” check box is still disabled.

    Have you figured it out yet?

    The example templates go into the main folder of whatever theme you’re using:

    /wp-content/themes/YOUR_THEME/yarpp-template-file.php
