I have tried adding a new watermark file as either a gif or png and it returns the error

reporting that the file is not a .png file whichever file type I try (the above message is a cut and paste).

It is not just the extension (.png), but also the real filetype that is checked for the type of file. If you upload a real .png file it will work.
I created the png and gif files in Photoshop CS5, I find it hard to believe that PS is getting that wrong.
Please send me an 'unwilling' watermark file then i can find out what the problem is.

Note that watermark files need to be of type 'image/png' as that is the only file type that supports the required transparent background.
