   I would like to put an ad in this spot here;

   Is that possible, or does that area have to stay blank?

   It all depends on the widths of your header divs like your header title and search box. Insert the ad banner image between the title and search box in the HTML code and then float the banner image left or right via style.css.

   One solution would be to replace the <h3> with the adsense code and remove the <h2>... I was never crazy about that header anyway. Would this be a mistake from an SEO perspective or would I be okay?

   you don't need to replace the headers. you just have to make sure that there's enough space in the header to insert banner. HTML code for the header area would be good as well as the accompanying CSS for that area. site URL would help too.
