I think you’re missing the point of categories. At their core, categories are used to create very broad groups of posts. Tags are used to express minute subject matter. I can’t fathom why you would ever need “hundreds or thousands of categories”. That’s why you have tags, not to mention the ability to create additional custom taxonomies for further separation of content.
Drew Thanks for a semi intelligent post. But u know, categories have sub categories but tags don’t have anything like that.
point 1: Suppose i want to build a lyrics website. There would be singer name, album name, song name. Isn’t that cool if i could keep the albums as the sub category of singer.
Point 2: I am not sure about the search engines behavior with tag pages. Do they actually consider tags equal to category.
point 3: there are lots of plugins codes related category. But tags don’t have actually.
Point 1: Lyrics site
You should take a look at the Movies Database built by Justin Tadlock using custom taxonomies. It fits the Lyrics site example like a glove. He used custom taxonomies (structured non-hierarchically like Tags) like Genre, Director, Actors, etc. But that’s the beauty of custom taxonomies, you can choose whether you want them to be hierarchical or not.
Point 2: SEO
If the tags (or any taxonomy) is in some way embedded in the page or displayed in the markup, they’re treated the same as categories. (Don’t forget categories are a taxonomy the same as tags).

I’m not sure I’m following. Are you saying there are lots of plugins for categories but not many for tags?

There are lots of plugins for category. I afraid that, whether there are lots of plugins related tags or custom taxenomy.
