How could I alter the coding to allow authors to create subcategories? Then, how could I make it so that only the author who created that subcategory was allowed to post entries in it?

Setup users to be level 4 ( http://codex.wordpress.org/User_Levels ) and then find a plugin that lets them post to specific categories.
You'll need to hack the plugin so that it restricts the posting to their own though.
