Kindly set up featured image for each of those post and let us know if it solves the problem?
That fixed the issue of the thumbnail on the category page, but the featured photo is now set as the background as well (which looks horrible) and I can’t find the way to alter that setting.

However, on the monthly display of posts the background photo is pushed halfway down the screen with black above it. What gives?
The featured photo is also stretched wider than it should be. Is this a function of the template being set to full screen?

That effect is part of the theme. It only shows up on that page though, as a result of searching by category. If you click on an archive month, for example, the thumbnails look horrible. That’s what I’m trying to fix here.
There are some paid plugins to have image effects on hover. Also you can use css3 to create image hover effects by having them within a class whenever you insert them.
